Sri Lanka's Economy Faces Potential Risks Amid Geopolitical Tensions and Climate Challenges, Warns Central Bank
The Central Bank of Sri Lanka has raised concerns about the potential risks to the country's economy due to ongoing geopolitical instability in the Middle East and unfavorable local weather conditions. These elements may pose significant challenges in the upcoming period.
According to the Central Bank's Monetary Policy Report for August 2026, while the economy displayed some stability in the first half of 2026, several external and internal factors could threaten this outlook.
Particularly, the heightened global energy prices, driven by the military tensions in the Middle East, are expected to have direct implications on inflation in Sri Lanka. This could lead to increased costs for local fuel, electricity, and transportation, while rising fertilizer prices may contribute to higher food production costs. Additionally, the Central Bank anticipates that, under pressure from the foreign sector, the depreciation of the currency could further escalate the prices of imported goods.
The report also highlights a potential weakening of Sri Lanka's primary export markets due to a slowing global economy, which could result in a downturn in export earnings. Furthermore, economic slowdowns in key tourist source countries pose risks to the influx of tourists and tourism revenue.
The Central Bank has also focused on local climatic risks, noting that the 'El Niño' phenomenon could lead to drought conditions and erratic rainfall, severely impacting agricultural production and hydropower generation.
Limitations in hydropower generation are likely to force dependence on more expensive thermal power generation, thereby driving up energy costs and production expenses, as pointed out by the Central Bank.
Continuous obligations for foreign debt servicing and prevailing instability in global financial markets are placing additional pressure on the country's gross official reserves. The report indicates that reserves had declined to some extent by the end of June 2026.
In light of these circumstances, the Central Bank emphasizes the necessity of implementing a highly cautious monetary policy and expediting structural reforms to maintain economic stability in the coming period.
